Qualified Business Income Deduction

Calculating Taxes on IRS Form 1099-MISC – TurboTax Tax Tip Video

The qualified business income deduction allows some small business owners to exclude up to 20% of their business income from federal taxes.

Business owners may qualify for this deduction for tax years 2017 through 2025. You can deduct this amount if youâre a sole proprietor, an S-corporation, or a partnership. You arenât required to itemize deductions to qualify.

If Your Net Earnings Are Below The Social Security Wage Base:

1. Figure out your net earnings subject to self-employment tax.

Letâs say your net income from self-employment in 2021 is $100,000. To find the taxable amount, multiply $100,000 by 92.35%. Why 92.35%? Because the 7.65% deduction takes into account the employer-half of your FICA taxes, which the business would deduct if you were paid as an employee.

$100,000 x .9235 = $92,350

2. Calculate your self-employment taxes.

Next, multiply your self-employment taxable income by the 15.3% self employment tax rate.

$92,350 x .153 = $14,130

Your self-employment taxes are $14,130. Weâve rounded the result because the IRS gives you the option of rounding off cents to whole dollars on your tax return and schedules.

Find A Payment Schedule That Works For You

Many people are surprised to learn this, but just because your estimated taxes are due quarterly doesnât mean they have to be paid on the due date. You can make estimated payments as often as you need to to say on top of things. Some people prefer making monthly or biweekly payments, so that they donât have to sit on their tax money for too long. A more regular payment schedule also helps keep the process fresh âyou wonât have to relearn it every four months.

What Does It Mean To Have 1099 Income

Self

Any income thatâs reported on a 1099-NEC or 1099âK is considered âself-employment income.â

Self-employment income is just code for ânon-W-2.â It can come from running a small business, freelancing, or just working a casual side hustle.

When you work as a standard employee, your employer automatically withholds your income and FICA taxes and pays them to the IRS.

Self-employed individuals, on the other hand, have to calculate and pay these taxes themselves.

Tip #: Prepay Your Work Expenses

If you know youâre in for a painful tax bill, this strategy could help.

Hereâs how it works: rather than waiting till January to pay your regularly scheduled bills, pay them in December instead.

For example, if your business rent is due January 5th, pay it December 30th. This will allow you to claim more deductions in the current tax year â essentially borrowing from next yearâs write-offs.

If youâre going to use this strategy, itâs important to look ahead first. Here are some scenarios where prepaying could be a beneficial move and help you save money overall:

  • You owe a sizable tax bill and havenât made any estimated payments. In this situation, reducing your tax liability by prepaying expenses is a good idea. The lower your tax liability, the less youâll pay in underpayment penalties and interest.
  • You donât expect to have much â or any â self-employment income next year. People change jobs and hop careers all the time. If you expect a major change to the type of income youâre earning, itâs probably worthwhile to maximize your write-offs now.
  • You expect to have more tax-saving opportunities next year.If you recall, only two things can lower self-employment tax: business write-offs and tax credits. So for example, if you plan to enroll in college, youâll have a sizable tax credit to play with. In that case, borrowing from next yearâs write-offs probably wonât hurt you.

Self-employed individuals can deduct office expenses, wear and tear on their car, phone and internet costs, business travel and meals, and more.3

What’s interesting is that the self-employment tax is itself a self-employment tax deduction. In other words, you can deduct half of your self-employment tax on your income taxes. Although you will need to pay the tax when it’s due during the year, it will be deductible on your 1040 at tax time, also according to NerdWallet.3

Now there’s also the qualified business income deduction which allows self-employed individuals and business owners to deduct a portion of their business income on their taxes. This is for people who have pass-through income, or business income they report on their personal tax return, such as sole proprietorships, partnerships, S corporations and limited liability companies, as explained by NerdWallet.3

Deducting Retirement Plan Contributions

Total limits on plan contributions depend in part on your plan type. See the contribution limits for your plan.

A limit applies to the amount of annual compensation you can take into account for determining retirement plan contributions. This limit is $305,000 in 2022, $290,000 in 2021, $285,000 in 2020 and $280,000 in 2019 and is adjusted annually.

Plan contributions for a self-employed individual are deducted on Form 1040, Schedule 1 and not on the Schedule C. If you made the deduction on Schedule C, or made and deducted more than your allowed plan contribution for yourself, you must amend your Form 1040 tax return and Schedule C.

You should amend your Form 1040 tax return and Schedule C if you:

  • deducted your own plan contribution on Schedule C instead of on Form 1040, Schedule 1, or
  • made and deducted more than the allowable plan contribution for yourself.

If you contributed more for yourself than your plan terms allowed, you should also correct this plan qualification failure by using the IRS correction programs.
