What Is Tax Withholding

The amount of federal income tax withheld from your paycheck by your employer is referred to as tax withholding. This amount depends on how much you earn and the information that you have provided your employer through your W-4 form. The money is deducted from your gross wages and is sent directly to the government. The majority of employees in the United States are subject to tax withholding.

If there is too much money withheld from an employees paycheck, then that employee will receive a refund at the end of the year. If there has not been enough money withheld from their paycheck, then more taxes will be due. In some cases, an employee may also face a penalty. The amount that is withheld from each of your paychecks is determined by your total earnings annually and your filing status.

How Much Withholding Allowance Should I Claim

Lots of people think its better to opt for more allowances so that less money is withheld from their paychecks to pay taxes. Alternatively, there are others that prefer to play it safe and overpay, mindful that they will get a refund later on down the line. Both these approaches arent smart. The best option is to determine when filing form W-4 how many allowances you qualify for. Doing that will ensure you dont get hit with a nasty tax bill out of the blue or essentially give the IRS an interest-free loan.

What Are Tax Allowances

Most tax allowances work by reducing your taxable income to reduce the amount of income tax you pay. This means that you can have a certain amount of taxable income each year, tax free.

You only pay income tax on taxable income that is above your tax allowances.

You are only eligible for UK tax allowances if you are resident in the United Kingdom or if you are a citizen of an EEA country.

If you are resident in the UK but not domiciled in the UK and you claim to use the remittance basis of taxation, you may not be eligible for UK tax allowances

A withholding allowance was like an exemption from paying a certain amount of income tax. So when you claimed an allowance, you would essentially be telling your employer that you qualified not to pay a certain amount of tax. Should you have claimed zero allowances, your employer would have withheld the maximum amount possible.

If you didnt claim enough allowances, you overpaid your taxes throughout the year and ended up with a tax refund come tax season. If you claimed too many allowances, you probably ended up owing the IRS money.

How The Withholding Allowance Works

When an individual is hired at a firm they are required to fill out Form W-4, which includes personal information, such as their name and Social Security Number. It also includes the number of allowances to be made.

Once the information is completed, the employer then uses the W-4 information to determine how much of an employees pay to subtract from their paycheck to remit to the tax authorities. The total number of allowances claimed is important the more tax allowances claimed, the less income taxwill be withheld from a paycheck the fewer allowances claimed, the more tax will be withheld.

The amount of withholding is based on filing statussingle or married but filing separately, married and filing jointly, or head of householdand the number of withholding allowances claimed on the W-4. It is important to determine the right number of allowances to claim. This is to avoid trouble when filing taxes or to keep from giving the government an interest-free loan by paying too much in taxes only to receive the amount back later.

Premiums Under Provincial Hospitalization Medical Care Insurance And Certain Government Of Canada Plans

You may be paying premiums or contributing to a provincial or territorial hospital or medical care insurance plan for an employee. The amount you pay is considered a taxable benefit for the employee. Report this benefit in box 14, “Employment income,” and in the “Other information,” area under code 40 at the bottom of the employee’s T4 slip. If you have to make payments to such a plan for amounts other than premiums or contributions for the employee, they are not considered a taxable benefit for the employee.

If you are the former employer of an employee who has retired, any amount you pay as a contribution to a provincial or territorial health services insurance plan for the retired employee is a taxable benefit.

Report this benefit under code 118, “Medical premium benefits,” in the “Other information” area at the bottom of the T4A slip.

Any amount that the federal government pays for premiums under a hospital or medical care insurance plan for its employees and their dependants serving outside Canada is a taxable benefit. This also applies to dependants of members of the Royal Canadian Mounted Police and the Canadian Forces serving outside Canada.

Discounts On Merchandise And Commissions From Personal Purchases

If you sell merchandise to your employee at a discount, the benefit they get from this is not usually considered a taxable benefit.

However, the CRA considers discounts to be taxable in all of the following situations:

  • you make a special arrangement with an employee or a group of employees to buy merchandise at a discount
  • you make an arrangement that allows an employee to buy merchandise for less than your cost
  • you make a reciprocal arrangement with one or more other employers so that employees of one employer can buy merchandise at a discount from another employer

If you determine the discount is taxable or you sell merchandise to your employees below cost, the taxable benefit is the difference between the fair market value of the goods and the price the employees pay.

Commissions that sales employees receive on merchandise they buy for personal use are not a taxable benefit. Similarly, when life insurance salespeople acquire life insurance policies, the commissions they receive are not taxable as long as they own the policies and have to make the required premium payments. This only applies where the income received is not significant and the insurance policy has no investment component or business use.

Cell Phone And Internet Services

If you provide your employee with a cell phone that you own, to help carry out their employment duties, the fair market value of the cell phone or device is not a taxable benefit.

However, if you reimburse your employee for the cost of their own cell phone , the FMV of the cell phone or device is considered a taxable benefit to the employee. This is the case even if the employee used, lost, or damaged the cell phone or device while carrying out their employment duties.

If you pay for, or reimburse the cost of an employees cell phone service plan, or Internet service at home to help carry out their employment duties, the portion used for employment purposes is not a taxable benefit.

If part of the use of the cell phone or Internet service is personal, you have to include the value of the personal use in your employee’s income as a taxable benefit. The value of the benefit is based on the FMV of the service, minus any amounts your employee reimburses you. You can only use your cost to calculate the value of the benefit if it reflects the FMV.

For cellular phone service only, the CRA does not consider your employee’s personal use of the cellular phone service to be a taxable benefit if all of the following apply:

  • the plan’s cost is reasonable
  • the plan is a basic plan with a fixed cost
  • your employee’s personal use of the service does not result in charges that are more than the basic plan cost

Situations Where You Are Not Considered To Have Collected The Gst/hst

You are not considered to have collected the GST/HST on taxable benefits provided to employees in any of the following situations:

  • The property or services that give rise to a taxable benefit are GST/HST-exempt or zero-rated
  • A taxable benefit results from an allowance included in the income of the employee under paragraph 6 of the Income Tax Act
  • You are restricted from claiming an input tax credit in the situations described in section ITC restrictions for the GST/HST paid or payable on the property and services that give rise to the taxable benefit
  • the property or services that give rise to a taxable benefit are supplied outside Canada

Example

You, as an employer who is a GST/HST registrant, would like to reward an employee for outstanding performance, and you have agreed to pay for hotel accommodations and three meals a day, for one week, in London, England. An amount will be included in the income of the employee as a taxable benefit. However, you will not be considered to have collected tax in respect of the benefit provided to the employee, since the supplies were made outside of Canada.

Also, if the taxable benefit is for the standby charge or operating expense benefit of an automobile or an aircraft, you are not considered to have collected the GST/HST on this benefit in the following situations:

Living Away From Home Allowance

Living away from home allowances are fringe benefit. The value if LAFHA for payroll tax purposes is the value determined in line with the Fringe Benefit Tax Assessment Act.

If the allowance does not qualify as a LAFHA under the FBT Act, it will be treated the same as an overnight accommodation allowance.

How Many Allowances Should You Claim

What are Allowances and types of Allowances?

The details to your specific situation will determine how you complete your W-4.

If your parents claim you:

If youre being claimed as a dependent on someone elses tax return, youll most likely want to claim zero allowances. This is because your parents are claiming you as an exemption, rather than you claiming yourself.

If youre single:
  • and working one job: If you definitely want a refund, claim zero. However, you will have more tax withheld from each paycheck, meaning less take-home pay. Claim one allowance and you will most likely see a refund after filing your tax return, without having the maximum tax withheld from your pay. Claiming two allowances will most likely get you the closest to your tax obligations, but when everything is said and done you may end up owing the IRS a small amount.
  • and working two jobs: If you work two jobs and are filing as single, ideally you would claim one allowance at each job. If you already claimed zero at one job, claim two allowances at the other job. If you want a larger refund when tax season rolls around, claim one allowance at one job and zero at the other.
If youre married:
If youre head of household:
  • You can claim additional allowances if your filing status is head of household. Therefore, if youre single with two kids and eligible for the head of household filing status, you would claim four allowances on your W-4.

What Is Relief For Maintenance Payments

Maintenance payments relief does not reduce the amount of taxable income on which you pay tax. It is used to calculate an amount to reduce your tax bill instead.

Maintenance payments relief is being phased out. You are only entitled to the relief if you meet all of the following conditions:

  • You are separated or divorced or your civil partnership has been dissolved.
  • You, or your ex-spouse or former civil partner, were born before 6 April 1935.
  • You are making maintenance payments by Court Order.
  • The maintenance payments are for the benefit of your ex-spouse or former civil partner or for your children under the age of 21.
  • Your ex-spouse or former civil partner is not remarried or in a new civil partnership.

Maintenance payments relief works by deducting 10% of the relief from the tax due on your taxable income.

For 2022/23 the maximum relief is £3,640 . This means you get a deduction of £364 from your tax liability.

If your maintenance payments are lower than £3,640, your deduction is 10% of the amount of maintenance you pay.

What Is A Benefit An Allowance Or A Reimbursement

Benefit

Your employee has received a benefit if you pay for or give something that is personal in nature:

  • directly to your employee
  • to a person who does not deal at arm’s length with the employee

A benefit is a good or service you give, or arrange for a third party to give, to your employee such as free use of property that you own. A benefit includes an allowance or a reimbursement of an employee’s personal expense.

Allowance

An allowance or an advance is any periodic or lump-sum amount that you pay to your employee on top of salary or wages, to help the employee pay for certain anticipated expenses without having them support the expenses. An allowance or advance is:

  • usually an arbitrary amount that is predetermined without using the actual cost
  • usually for a specific purpose
  • used as the employee chooses, since the employee does not provide receipts

An allowance can be calculated based on distance, time or something else, such as a motor vehicle allowance using the distance driven or a meal allowance using the type and number of meals per day.

Reimbursement

A reimbursement is an amount you pay to your employee to repay expenses they incurred while carrying out the duties of employment. The employee has to keep proper records to support the expenses and give them to you.
